4 WHY REM? Dimasukkannya variabel dummy di dalam model fixed effect membawa konsekuensi pada berkurangnya derajat bebas (degree of freedom)  mengurangi efisiensi parameter Hal ini diatasi dengan mengg var gangguan (error terms)  REM Dalam model REM, kita mengestimasi data panel dimana variabel gangguan mungkin saling berhubungan antar waktu dan antar individu. Jika dummy variables dalam kenyataannya merepresentasikan ketidaktahuan kita tentang model yang sebenarnya, mengapa hal ini tidak dimunculkan melalui error term? Perbedaan antar individu dan atau waktu diakomodasi lewat error

5 Random Effects Model “Random Effects models assume that the intercept of an individual unit is a random drawing from a much larger population with a constant mean value”. Also (less frequently) know as the Error Components Model. IF N is large and T is small, and if the assumptions underlying RE hold, the RE are more efficient estimators.

8 The Variance Structure in Random Effects
In random effects, we assume the li are part of the composite error term eit. To construct an efficient estimator we have to evaluate the structure of the error and then apply an appropriate Generalised Least Squares Estimator to find an efficient estimator. The assumptions must hold if the estimator is to be efficient. These are: This is a crucial assumption for the RE model. It is necessary for the consistency of the RE model, but not for FE. It can be tested with the Hausman test.

9 Relationship between Random and Fixed Effects
The random effects estimator is a weighted combination of the “within” and “between” estimators. The “between” estimator is formed from:

overall within between The overall estimator is a weighted average of the “within” and “between” estimators. It will only be efficient if these weights are correct. The random effects estimator uses the correct weights.

12 The fixed effects model is appropriate when the crosss-sectional used in estimation represents a broadly exhaustive sampel of economic agents, as might be the case in the study which covers full sample of countries, regions and firms in aparticular industry. If, on the other hand the sample is drawn from a larger population (so that the sample of cross-sectional agenst may not be reasonably be considered exhaustive), then it may be more appropriate to view the individual-spesific terms in the sample as randomly distributed effects across the full cross-section agents

13 Random or Fixed Effects?
For random effects: Random effects are efficient Why should we assume one set of unobservables fixed and the other random? Sample information more common than that from the entire population? Can deal with regressors that are fixed across individuals Against random effects: Likely to be correlation between the unobserved effects and the explanatory variables. These are assumed to be zero in the random effects model, but in many cases we might expect them to be non-zero. This implies inconsistency due to omitted-variables in the RE model. In this situation, fixed effects is inefficient, but still consistent.

Test of whether the Fixed Effects or Random Effects Model is appropriate Specifically, test: For the one-way model H0: E(li|xit) = 0 If there is no correlation between regressors and effects, then FE and RE are both consistent, but FE is inefficient. If there is correlation, FE is consistent and RE is inconsistent. Under the null hypothesis of no correlation, there should be no differences between the estimators.

A test for the independence of the li and the xkit. The covariance of an efficient estimator with its difference from an inefficient estimator should be zero. Thus, under the null hypothesis we test: If W is significant, we should not use the random effects estimator. Can also test for the significance of the individual effects (Greene P562)

REM mempunyai parameter lebih sedikit  derajat bebas lebih besar Pertimbangan tujuan analisis Data hanya dapat diolah dg salah satu metode saja (REM dlm e-views hanya dapat digunakan jika jumlah individu lebih besar dibanding jumlah koefisien termasuk intersep Kelebihan FEM: Dapat membedakan efek individual dan efek waktu FEM tidak perlu mengasumsikan bahwa komponen error tidak berkorelasi dengan variabel penjelas yang mungkin sulit dipenuhi

20 FEM Vs REM … (1) Pertama, jawabannya terpulang pada asumsi yang kita buat tentang korelasi antara cross-section error component ui dan regressor X. Jika diasumsikan bahwa ui dan regresor X adalah uncorrelated, maka REM lebih tepat. Namun jika diasumsikan bahwa ui dan regresor X adalah correlated, maka FEM lebih tepat. Kedua, jawabannya terpulang pada sampel penelitian kita. REM mengasumsikan bahwa ui adalah diambil secara random dari populasi yang jauh lebih besar. Seringkali hal ini tidak dapat dipenuhi. Sebagai misal, jika kita meneliti tingkat kriminalitas antar 50 negara bagian di USA, maka asumsi bahwa 50 negara bagian adalah sampel jelas tidak terpenuhi. Dalam kasus seperti ini, REM tidak tepat dipergunakan.
